What's the difference between the two replace options?

Replacing with a space keeps words separated when you join lines together; removing entirely glues the characters directly, which is useful for wrapped URLs or codes.

Does it also remove blank lines?

If 'Collapse blank lines first' is enabled, runs of empty lines are reduced to a single break before the remaining breaks are processed.
